Consider an economy with two labor markets-one for manufacturing workers and one for service workers. Suppose initially that neither is unionized.
a.If manufacturing workers formed a union, what impact on the wages and employment in manufacturing would you predict?
b.How would these changes in the manufacturing labor market affect the supply of labor in the market for service workers? What would happen to the equilibrium wage and employment in this labor market?

a. You can probably assume that the union will be successful in raising the wages of its members. This would increase wages for manufacturing jobs. Higher wages represent an increase in production costs for employers. This would act as a decrease in supply; at higher wages, employers would be willing to supply less output, which would require fewer workers. Employment in manufacturing jobs would decrease as a result.

b. Workers would consider service jobs to be a substitute for manufacturing jobs. Since manufacturing suppliers are now employing fewer workers, the workers that are left out of these jobs have only one alternative source for jobs; service jobs. This would increase the supply of labor in service jobs as more workers are competing for the jobs. This competition for jobs would drive wages down for service jobs. Employers will have more workers to choose from, and can fill their needs by hiring workers who are willing to work for lower wages. Lower wages mean lower production costs; at lower production costs, firms can cover costs and increase profits by hiring more workers; employment in service jobs would rise.
